Banking stocks after IRDAI's commission paper: A Fee Pillar comes under Review
Insurance distribution has become a core source of fee income for large Indian banks, and the regulator's proposed commission caps put a meaningful part of that income under scrutiny.
The IRDAI has released a consultation paper, "Recalibrating Economics of Insurance Distribution", proposing effort-based caps on the commission’s insurers pay to distributors, alongside tighter expense-of-management limits for the insurers themselves.
Bancassurance is the single most important distribution channel for private life insurers in India, and a meaningful contributor in health and general insurance. The large lenders operate
structured tie-ups, and distribute life, health and general products across the branch network, relationship manager teams and digital platforms.
For the large private banks, insurance distribution has evolved from an ancillary business into a core pillar of the fee franchise. The income carries limited incremental cost, since it leverages an existing customer base and infrastructure, which makes it a high-margin, high-visibility component of non-interest income.
The proposed caps are product-specific: first-year commission on life policies of ten years or more would be capped at 20% for distribution entities (a category we read as including banks), while individual health policies would be capped at 15% in the first year and 5% on renewals.
The impact on bank profitability is most direct at the fee line. Insurance distribution is a high-margin and capital-light annuity that leverages an existing customer franchise, branch network and technology stack, and a lower commission cap therefore transmits to operating profit. Banks with captive insurance subsidiaries, namely HDFC Bank, ICICI Bank, SBI and Kotak Mahindra Bank, retain a portion of the commission saving through higher insurer margins, although this accrues at the consolidated level and not within the standalone fee line.
For bank stocks, the earnings trajectory now hinges on regulatory detail and management response. Final caps, the transition timeline and product-mix redeployment will separate banks that absorb the reset from those that carry lasting fee pressure.
