Narrowing gap between Indian and US interest rates could affect foreign flows and exert pressure on currency
Central banks responded to sustained and elevated inflation with another round of interest rate hikes. The US Federal Reserve, European Central Bank and Bank of Japan each raised policy rates by 25 basis points. Government bond yields climbed to multi-year highs with the 10-year government bond yields in the US and India at 5.3% and 7.2% respectively by month-end. For equities, the implication is a higher cost of capital and competition from bonds. This pressure is being felt across global markets and not just in India.
In India, headline inflation increased from approximately 4.5% to 4.8%, with higher crude oil prices contributing around 30 basis points to the rise. Against this backdrop, the Reserve Bank of India raised the repo rate by 25 basis points to 5.50% in its early October 2026 meeting and signalled that further measured increases are possible. A gradual series of small hikes in unlikely to materially affect demand much, a faster pace could be a bigger concern. The narrowing differential between Indian and US interest rates also matters. A substantial reduction in the gap could affect foreign flows and exert pressure on the currency,
Rising input costs will impact corporate margins, reflect in September quarter results
Corporate earnings maintained a healthy trajectory in Q1FY27 despite rising input costs as companies drew on cheaper inventory and increased prices. However, as higher-cost inputs flow more fully into production, some margin pressure may become visible in the September quarter results, particularly in sectors with limited pricing power. Management commentary on cost pass-through will be watched closely.
Market correction has made valuations reasonable
Recent correction in the market have made valuations more reasonable. Indian equity-market returns have remained broadly subdued over the past two years. Improving earnings and resilient corporate balance sheets have brought down multiples in parts of the market.
Disciplined and diversification matter more amid elevated uncertainty.
Disciplined and diversification matter more amid elevated uncertainty. With valuations more reasonable in select pockets, diversified categories that invest across market caps offer a way to participate without concentrating in any one segment Investors may consider diversified investment approaches based on their individual financial goals, investment horizon and risk appetite. Systematic investment options such as SIPs and STPs may help investors stagger investments over time, although they do not eliminate market risks or assure better returns. Hybrid fund categories may offer exposure to different asset classes, subject to their respective investment mandates and associated risks.
Fixed Income market is increasingly pricing in a hawkish monetary policy environment
The fixed income market is increasingly pricing in a hawkish monetary policy environment, as reflected in the steepening of the money market curve. Recent Treasury Bill and Certificate of Deposit (CD) yields indicate that investors-expect the RBI to begin tightening policy through rate hikes and liquidity withdrawal measures. Elevated crude oil prices, hovering around the USD 95-100/bbl range, remain a key macro risk as they could worsen inflation, increase the fiscal deficit, and put pressure on both government finances and consumer spending.RBI has delivered repo rate hike of 25 bps in line with market expectations in the October 2026 policy. We believe RBI will use all available tools like Variable Rate Reverse Repo (VRRR)/Open Market Operations (OMO) Sales to absorb excess liquidity.
Investors could benefit from accrual-based short-duration strategies as well as actively managed duration strategies
Franklin Templeton India remains constructive on high-quality fixed income instruments and expect yield movements to be driven by a combination of external developments and domestic factors. Accordingly, our investment strategy remains disciplined, with portfolios focused on high-quality assets while selectively taking duration exposure where risks are adequately compensated. In the current and evolving economic environment, investors could benefit from accrual-based short-duration strategies as well as actively managed duration strategies, which could help navigate changing market conditions while capturing opportunities as they emerge.
